WORKING PAPER SERIES No. 17/2002 INTERNATIONAL DIVERSIFICATION, GROWTH, AND WELFARE WITH NON-TRADED INCOME RISK AND INCOMPLETE MARKETS

چکیده

We ask how the potential benefits from cross-border asset trade are affected by the presence of non-traded income risk in incomplete markets. We show that the mean consumption growth may be lower with full integration than in financial autarky. This can occur because: the hedging demand for risky high-return projects may fall as the investment opportunity set increases, and precautionary savings may fall as the unhedgeable non-traded income variance decreases upon financial integration. We also show that international asset trade increases welfare if it increases the risk-adjusted growth rate. This is always the case in our model, but the effect may be close to negligible. The welfare gain is smaller the higher the correlation between the domestic non-traded income process and foreign asset returns. JEL Classification: E44, F36, G15

Growth and welfare effects of business cycles in economies with idiosyncratic human capital risk

This paper uses a tractable macroeconomic model with idiosyncratic human capital risk and incomplete markets to analyze the growth and welfare effects of business cycles. The analysis is based on the assumption that the elimination of business cycles eliminates the variation in idiosyncratic risk. The paper shows that a reduction in the variation in idiosyncratic risk decreases the ratio of phy...

Asset Pricing with Unforeseen Contingencies

Data suggest that macro asset pricing models attributing risk premia solely to covariance with aggregate consumption shocks generally perform poorly. Yet, there is no consensus over what alternative primitive pricing factors should accompany or take the place of aggregate consumption. We assume an economy where agents are like economists: they know that factors other than aggregate consumption ...

Fiscal Austerity Measures : Spending Cuts vs . Tax Increases ∗ ( Preliminary and incomplete - Do not cite ! )

Increasing fiscal deficits raise the possibility that many advanced economies will reach a state at which taxes and spending can no longer adjust to stabilize debt, which eventually leads governments to implement “unpleasant” fiscal austerity measures. In this paper, we study the macroeconomic and welfare effects of reducing government debt. We formulate a dynamic general equilibrium, overlappi...

Growth and Risk-Sharing with Private Information

We examine the impact of incomplete risk-sharing on growth and welfare. The source of market incompleteness in our economy is private information: a household’s idiosyncratic productivity shock is not observable by others. Risk-sharing between households occurs through long-term contracts with intermediaries. We ...nd that incomplete risk-sharing tends to reduce the rate of growth relative to t...

Liquidity Demand and Welfare in a Heterogeneous-Agent Economy

This paper provides an analytically tractable general-equilibrium model of money demand with micro-foundations. The model is based on the incomplete-market model of Bewley (1980) where money serves as a store of value and provides liquidity to smooth consumption. The model is applied to study the e¤ects of monetary policies. It is shown that heterogeneous liquidity demand can lead to sluggish m...
